Quick Refresher: What is a Futures Contract?<\/h3>\n<ul>\n<li>A\u00a0futures contract\u00a0is a standardized agreement to buy or sell an underlying asset (commodities, stock indexes, interest rates, currencies, etc.) at a predetermined price on a future date.<\/li>\n<li>Futures are marked-to-market daily and usually cash-settled or physically delivered.<\/li>\n<li>They are traded on exchanges like CME, ICE, etc.<\/li>\n<\/ul>\n<h3>2. What is an Option on a Futures?<\/h3>\n<p>Instead of trading the futures itself, you trade an\u00a0option\u00a0whose underlying is a futures contract.<\/p>\n<ul>\n<li>Call Option on Futures: Gives the buyer the right to\u00a0go long\u00a0(buy) the underlying futures contract at the strike price.<\/li>\n<li>Put Option on Futures: Gives the buyer the right to\u00a0go short\u00a0(sell) the underlying futures contract at the strike price.<\/li>\n<\/ul>\n<p>When you exercise (or the option is auto-exercised at expiration if in-the-money), you don\u2019t get the physical commodity or cash directly \u2014 you get a\u00a0position in the futures contract\u00a0at the strike price, plus any variation margin.<\/p>\n<h3>3. Key Terms<\/h3>\n<p align=\"center\">Term<\/p>\n<p align=\"center\">Meaning<\/p>\n<h4>Premium<\/h4>\n<p>The price you pay to buy the option (quoted in points\/ticks, just like the futures).<\/p>\n<h4>Strike Price<\/h4>\n<p>The price at which you can enter the futures if you exercise.<\/p>\n<h4>Expiration<\/h4>\n<p>Options on futures typically expire a few days\/weeks before the underlying futures contract expires.<\/p>\n<h4>In-the-Money (ITM)<\/h4>\n<p>Call: Futures price &amp;gt; Strike Put: Futures price &amp;lt; Strike<\/p>\n<h4>At-the-Money (ATM)<\/h4>\n<p>Futures price \u2248 Strike<\/p>\n<h4>Out-of-the-Money (OTM)<\/h4>\n<p>Opposite of ITM<\/p>\n<h4>American vs European<\/h4>\n<p>Most futures options are\u00a0American\u00a0(can be exercised any time before expiration).<\/p>\n<h3>4. How Settlement Works (Important Difference from Stock Options)<\/h3>\n<ul>\n<li>If exercised, the call buyer receives a\u00a0long futures position\u00a0at the strike.<\/li>\n<li>The put buyer receives a\u00a0short futures position\u00a0at the strike.<\/li>\n<li>The option seller takes the opposite futures position.<\/li>\n<li>Because futures are marked-to-market daily, the account is immediately credited\/debited the difference between the strike and current futures price.<\/li>\n<\/ul>\n<p>Example:<\/p>\n<ul>\n<li>Crude oil futures are trading at $75.<\/li>\n<li>You buy a $72 Call for $2.50 premium.<\/li>\n<li>At expiration, crude oil futures are at $78.<\/li>\n<li>The call is worth $6 intrinsically ($78 &#8211; $72).<\/li>\n<li>You can exercise \u2192 you get a long futures position marked at $72 while the market is $78 \u2192 your account is credited $6 immediately.<\/li>\n<\/ul>\n<h3>5. Payoff at Expiration (Simplified)<\/h3>\n<ul>\n<li>Long Call: Max(0, Futures Price &#8211; Strike) &#8211; Premium<\/li>\n<li>Long Put: Max(0, Strike &#8211; Futures Price) &#8211; Premium<\/li>\n<li>Limited risk (only the premium), unlimited potential gain (like stock options).<\/li>\n<\/ul>\n<h3>6. Major Advantages of Futures Options<\/h3>\n<ul>\n<li>High leverage\u00a0with defined risk.<\/li>\n<li>Often\u00a0lower margin\u00a0requirements than trading the outright futures.<\/li>\n<li>Very liquid markets for major contracts (S&amp;P 500 \/ ES, Crude Oil \/ CL, Gold, 10-Year Treasuries, etc.).<\/li>\n<li>No stock borrowing issues or hard-to-borrow fees.<\/li>\n<li>Tax treatment in many jurisdictions (60\/40 rule in the US for Section 1256 contracts).<\/li>\n<\/ul>\n<h3>7. Risks<\/h3>\n<ul>\n<li>Time decay (theta) \u2014 options lose value as expiration approaches.<\/li>\n<li>Volatility changes (vega).<\/li>\n<li>You can lose 100% of the premium.<\/li>\n<li>Futures themselves are highly leveraged \u2014 so even though option risk is limited, the underlying moves can be large.<\/li>\n<\/ul>\n<h3>8. Simple Real-World Example (as of 2025 knowledge)<\/h3>\n<ul>\n<li>E-mini S&amp;P 500 futures (ES) trading at 5,800.<\/li>\n<li>You expect a rally before expiration \u2192 Buy the 5,850 Call for 45 points ($1,125 per contract, since $50 \u00d7 45).<\/li>\n<li>If ES rallies to 5,950 by expiration \u2192 intrinsic value = 100 points \u2192 nice profit.<\/li>\n<li>If ES drops to 5,700 \u2192 option expires worthless \u2192 you lose only the $1,125 premium.<\/li>\n<\/ul>\n<p>We can trade either side of the market and prepare for volatility.
